Hello,
I bet this sort of questions had been asked million times. I've found this type of links in my admin control panel... Haven't investigated yet if there is such problem in another pages.

My forum is located directly at forum.armkb.com.

../images/avatars/avatar34.gif
../http://forum.armkb.com/clear.gif

When vBadvanced asked me to update image paths I let it as it suggested, like this:

http://forum.armkb.com/clear.gif
http://forum.armkb.com/mad.gif
...

What can I do now to fix it?

Just change it back to 'clear.gif' and that will fix the problem. :)

Why would you need to change the smilie paths?

It seemed to me that smilies path also been altered during installation, since I haven't removed "Update" check for none of icon when isntalling. Am I wrong? Wasn't they relative path rather than absolute url? can't remember that :(

Yes, the smilie paths were updated during the installation, but there shouldn't be any reason why they need to be changed back.
